    The VMware manual says: "To improve memory utilization, the ESX Server host automatically transfers memory from idle
    virtual machines to virtual machines that need more memory. "

    Does VMware tools have to be installed and running on the Guest OS for this to happen?

    Yes - the balloon driver in VMware Tools handles it (by default).
